Making Tax (Less) Terrifying: Ethel’s Friendly Guide to the UK’s Digital Tax Plans

Taxes are often the stuff of nightmares. Forms, deadlines and acronyms like VAT and MTD can make even the bravest entrepreneur shudder. But don’t panic – I’m Ethel, and I’m here to translate HMRC jargon into plain English (with the occasional joke).

If you’re a sole trader, landlord or small business owner in the UK, you’ve probably heard of Making Tax Digital (MTD). It’s a Government initiative to digitise the tax system, replacing paper forms with online records and submissions. While change can be scary, MTD aims to make tax simpler and more accurate, helping you avoid fines and save time.

Let’s look at what MTD means for you, the key dates to remember and why embracing digital taxation might actually make your life easier.

What Is Making Tax Digital?

MTD is HMRC’s plan to digitise the UK tax system. The goal is to eliminate paper‑based processes and reduce errors by requiring businesses and individuals to keep digital records and use compatible software to file returns. Digital record‑keeping improves accuracy, prevents fines and makes life easier for busy self‑employed people.

MTD for VAT

The first stage of MTD focused on VAT. It came into effect in April 2019 for VAT‑registered businesses with turnover above the threshold and became compulsory for all VAT‑registered businesses from April 2022. Under MTD for VAT, businesses must maintain digital VAT records using compatible software and file their returns electronically.

MTD for Income Tax (MTD ITSA)

The next stage, Making Tax Digital for Income Tax, is on the horizon.  Although it doesn’t start until 2026 for some taxpayers, it’s wise to prepare early.  From April 2026, MTD ITSA will be mandatory for sole traders and landlords with annual income over £50,000.  The threshold drops to £30,000 in April 2027 and £20,000 in April 2028.  A timeline for limited companies and partnerships is yet to be confirmed.

When MTD ITSA applies to you, you must:

  1. Keep digital records of income and expenses using HMRC‑approved software.
  2. Submit quarterly updates to HMRC, improving accuracy and reducing backlogs.
  3. File an annual End of Period Statement (EOPS).
  4. Submit a Final Declaration to confirm your annual income.

These new processes will replace the traditional self‑assessment. Yes, you’ll file more frequently, but the updates are shorter and simpler. MTD‑compatible software such as Xero can automate these submissions by connecting directly to HMRC.

What’s New in 2025?

Even though most people won’t need to comply until 2026, there have been significant MTD developments in 2025:

  1. HMRC began informing taxpayers. From April 2025, HMRC started sending letters and emails to sole traders and landlords identified as needing to comply with MTD ITSA.
  2. Expansion of the pilot programme. On 30 April 2025, HMRC expanded its pilot programme, allowing more taxpayers to test MTD software and processes without penalties.
  3. Penalty increases. In the Spring Statement, tougher late payment penalties were announced: a 3 % charge if tax is 15 days late, rising to 6 % after 30 days, plus an annual 10 % for amounts unpaid beyond 31 days.
  4. New income threshold from 2028. Draft legislation released in July 2025 confirmed that from April 2028, the income threshold drops to £20,000.
  5. Funding approved to 2034. The Government approved the MTD programme’s business case through March 2028 with funding confirmed to 2034, signalling long‑term commitment.

Benefits of Going Digital

Admittedly, switching to digital record‑keeping requires effort.  But there are real benefits for small businesses:

  • Improved efficiency. Digital records and automated calculations save time.
  • Greater accuracy. Real‑time data reduces errors and helps you avoid penalties.
  • Better cash‑flow management. Quarterly updates encourage you to stay on top of your accounts.
  • On‑the‑go record keeping. Apps allow you to record income and expenses anywhere.
  • Insights for decision‑making. Accounting software generates real‑time reports that reveal your business’s health.

When you embrace MTD, you also align with the broader shift to digital finance. Many accounting platforms integrate bank feeds, invoicing and expense tracking, giving you a holistic view of your finances.

Preparing for MTD – Ethel’s Advice

Even though MTD ITSA doesn’t start until 2026 for most, 2025 is the ideal year to prepare. Here are a few practical steps to get ready:

  • Review your income. Determine whether you’ll exceed the £50,000 threshold by 2026.
  • Switch to MTD‑compatible software now. Using software like FreeAgent or Xero ensures compliance and lets you benefit from automated bookkeeping sooner.
  • Stay informed. Keep up with HMRC updates so you aren’t caught off guard.
  • Work with an accountant. A professional can help you set up software, ensure compliance and maximise the benefits of going digital.

Starting early means you can test systems, iron out glitches and avoid the last‑minute scramble when MTD becomes mandatory.

A Light‑hearted Note

At first glance, quarterly updates and new thresholds may sound daunting. But think of MTD like switching from paper maps to a satnav. Sure, there’s a learning curve, but once you’re comfortable, you’ll wonder how you ever managed without it.

And if the idea still gives you nightmares, remember that I’m here to help. I promise to translate tax jargon into plain English and maybe even throw in a pun or two. Why did the accountant switch to the cloud? To get her head out of the ledger.

Conclusion

Making Tax Digital is transforming how UK businesses manage and report taxes. By understanding the key dates and requirements, recognising the benefits and preparing early, you can reduce stress and even find humour in the process.
